It's based on the ability of Google to know where you're located, based on your IP address, and show search results of companies, or business listings, in your local area. This is tied to Google's #1 priority of showing "relevant" search results, and it makes a lot of sense.
For example, let's say that you live in Las Vegas and you're looking for a landscaper. It used to be necessary for you to enter into Google search the phrase "las vegas landscaper" to narrow your search results. Otherwise, if you just entered "landscaper", you'll get results for landscapers from across the country (based on whoever's doing excellent SEO!), which is not relevant to you.

Now, you can search on "landscaper" and Google, knowing that you're located in Vegas, will show results of landscapers in Las Vegas. These local business search results are often tied to Google Maps, showing the location of the business as well. In fact, you've probably already seen what's called the "10 Box", which is a Google Map with up to 10 local business listing linked to it. Here's an example:

The beauty of Local Search is that it's geared to business listings only and the 10 Box appears on the first page for incredible placement, which means a lot of traffic! Add to that the fact that many businesses are still ignorant of Local Search, which means there is incredible opportunity for those local businesses that take action.
